「古いジャケットから，腕の部分を切り取ってベストに作り換えたらどう？」 という意味にすればいいわけですよね。 turn into ...だと「（自らが）...に変わる」ですので， ここでは「あなたがベストに変わる」になってしまいます。 turn it into a vest で it は old jacket を受けています。 普通は cut off A from B で「B から A を切り取る」です。

まず、問題の主文からして疑問を感じました。 正しくは、"Why don't you cut the sleeves off of your old jacket and turn it into a vest?" となるのでは？？ まあ、それは余談ですが、ご質問の答えとして、ItはJacketを指すので、私も答えはAだと思います。

Why don't you cut off the arms off your old jacket and turn it in to a vest? も正しく、この場合 it は jacket を指すと思います。
