Ｎｏ．１様がおっしゃることからもわかるとおり、
used の主語が she だと、英文として成立していません。
調べてみたところ、正しい例としては、she ではなく、boy や girl や man になっているようです。

He said that （that that that that boy used was wrong）.
「彼は、（　）の中のことを言いました。」
　↓
　↓　（　）の中のこととが何かと言えば、
　↓
（That that that that boy used）was wrong.
「“That that that that boy used”は間違っていました。」
　↓
　↓“That that that that boy used”が何かと言えば
　↓
That that that that boy used
これは、３番目の that を which に替えてみるとわかりやすいです。
That that which that boy used
「あの少年が使っていた、あの that」

ここでわかるかと思いますが、
that boy（あの少年）とは書けますけれども、that she（あの彼女）とは書けないわけです。

これ本当にsheでしたか？

私が知っているバージョンは
He said that that that that that man used was wrong.
というもので、

この場合でしたら解釈は

He said that 彼はthat以下のことを言った
that that あのthatという単語は
that that man used あの男が使ったところの
was wrong.　　　　間違っている

なのですけれど。。。sheですとよくわかりませんねー。
